I'm inclined to agree. This is a lack of respect from your sister for using these kinds of names around you and teaching her kid that it's ok to do that.

I would take your sister aside and let her know that you're not going to put up with this crap anymore. And if she won't stop, and won't stop her child, then the best thing to do is cut them out of your life.
